So basically you'll flash it over the official files with the new files. You have flash0 - which has the system files and flash1 - which holds your preferences, wallpaper etc..

It doesn't install to your RAM, but to your internal flash memory. It's like there is a little memory stick installed on your mobo. It holds all the system files, which is why you can boot up your PSP w/o a memory stick in it.

Isn't RAM volatile memory though?

Whaaat? If the CFW is flashed to your internal flash you shouldn't have to do it again! AHHH!
